The Stochastic<\/strong> oscillator is another technical indicator that helps traders determine where a trend might be ending.<\/p>\n\n\n\n

The oscillator works on the following theory:<\/p>\n\n\n\n

  1. During an uptrend<\/strong>, prices will remain equal to or above<\/em> the previous closing price.<\/li>
  2. During a downtrend,<\/strong> prices will likely remain equal to or below<\/em> the previous closing price.<\/li><\/ol>\n\n\n\n

    This simple momentum oscillator was created by\u00a0George Lane\u00a0in the late 1950s.<\/p>\n\n\n\n

    Stochastics measures the momentum of price. If you visualize a rocket going up in the air \u2013 before it can turn down, it must slow down. Momentum always changes direction before price.<\/p><\/blockquote>\n\n\n\n

    The Stochastic oscillator uses a scale to measure the degree of change between prices from one closing period to predict the continuation of the current direction trend<\/strong>.<\/p>\n\n\n\n

    The 2 lines are similar to the\u00a0MACD\u00a0lines in the sense that one line is faster than the other.<\/p>\n\n\n\n

    How to Trade Forex Using the Stochastic Indicator<\/h2>\n\n\n\n

    The\u00a0Stochastic technical indicator\u00a0tells us when the market is overbought or oversold. The Stochastic is scaled from\u00a00 to 100<\/strong>.<\/p>\n\n\n\n

    When the Stochastic lines are above 80<\/strong> (the red dotted line in the chart above), then it means the market is overbought.<\/p>\n\n\n\n

    When the Stochastic lines are below 20<\/strong> (the blue dotted line), then it means that the market is possibly<\/em> oversold.<\/p>\n\n\n\n

    As a rule of thumb, we buy when the market is oversold, and we sell when the market is possibly<\/em> overbought.<\/p>\n\n\n\n

    Looking at the currency chart above, you can see that the indicator has been showing overbought conditions for quite some time.<\/p>\n\n\n\n

    Based on this information, can you guess where the price might go?<\/p>\n\n\n\n

    If you said the price would drop, then you are absolutely correct! Because the market was overbought for such a long period of time, a reversal was bound to happen.<\/p>\n\n\n\n

    That is the basics of Stochastic.<\/p>\n\n\n\n

    Many forex traders use the Stochastic in different ways, but the main purpose of the indicator is to show us where the market conditions could be possibly<\/em> overbought or oversold.<\/p>\n\n\n\n

    Keep in mind that Stochastic can remain above 80 or below 20 for long periods of time<\/strong>, so just because the indicator says \u201coverbought\u201d doesn\u2019t mean you should blindly sell!<\/p>\n\n\n\n

    The same thing if you see \u201coversold\u201d, it doesn\u2019t mean you should automatically start buying!<\/p>\n\n\n\n
